What is GST?

India started implementing the GST taxation system on July 1, 2017. It was a massive reform in the tax section of India.

  • Goods & Services Tax, abbreviated as GST, is a tax levied on most of the goods and services we use for domestic purposes.
  • Consumers pay this tax in the form of GST while buying goods and services.
  • Sellers and service providers collect this GST paid by the consumers and remit it to the government.
  • Hence GST is an indirect type of tax.

Types of GST in India

Depending on who is imposing the tax, GST is categorized into the following four types:

  • State Goods and Services Tax (SGST)

It is collected on goods and services transactions taking place within a single state and is finally forwarded to the state government.

  • Central Goods and Services Tax (CGST)

Along with SGST, CGST is also collected on transactions of goods and services taking place within a single state. However, this tax is finally forwarded to the central government. For instance, if you are paying 18% GST on something, then 9% of that amount is forwarded to the state government, and the central government collects the remaining 9%.

  • Union Territory Goods and Services Tax (UGST)

It is collected on transactions of goods and services taking place within a union territory and is finally forwarded to the union territory government.

  • Integrated Goods and Services Tax (IGST)

It is collected on transactions of goods and services taking place between two states or between a state and a union territory. It is finally forwarded to the state and central government.

Rates of GST in India

There are six different slabs of GST rates in India depending on the type of goods and services.

  • 0% GST (Nil GST)

There are certain essential goods like vegetables, fruits, cereals, fish, meat, newspapers, books, vaccines, khadi, handloom fabrics, etc., and services like healthcare are generally exempted from GST.

  • 0.25% GST

For semi-polished and cut stones.

  • 5% GST

For domestic goods like sugar, tea, coffee, spices, etc.

  • 12% GST

For processed food, frozen food, computers, laptops, etc.

  • 18% GST

For goods like toothpaste, soaps, shampoos, cosmetics, hair oils, restaurant bills, etc.

  • 28% GST

It applies to all luxury products like cars, motorcycles, scooters, refrigerators, televisions, ceramic tiles, cigarettes, etc.

How is GST Calculated?

The GST calculation method is very simple. If the cost of a pen is 10 rupees and the GST rate is 10%, then that pen will cost 11 rupees (10 rupees plus 10% of  10 rupees is 1 rupee). GST is calculated only on the final price of the goods and services and not on the various stages of manufacturing and distribution.

How GST Cascades From Various Stages Till Customers (Explained with a Simple Example)

  • Suppose, it costs 10 rupees worth of raw materials to a pen manufacturer to manufacture one pen and 10% tax on raw materials. Then a manufacturer pays 11 rupees. Here, the tax is 1 rupee.
  • Then he adds his margin of 4.9 rupees and sells the pen to a wholesaler for 15 rupees with 10% tax on it which is 1.5 rupees. However, the effective tax is only 1.5 – 1.0 = 0.5 rupees.
  • Then the wholesaler adds 2 rupees as his margin and sells the pen for 17 rupees to a retailer with 10% tax which is 1.7 rupees. However, the effective tax is only 1.7 – 1.5 = 0.2 rupees.
  • Then the retailer adds 3 rupees as his margin and sells the pen to the final customer for 20 rupees with 10% tax which is 2 rupees. However, the effective tax is only 2.0 – 1.7 = 0.3

The sum of cascaded effective tax is 1.0 + 0.5 + 0.2 + 0.3 = 2.0 which is 2 rupees which is nothing but 10% of 20 rupees which is the final price of the pen. Hence, the customer pays 2 rupees tax at the final stage only. This avoids complex calculations of collecting the tax at every stage.

Benefits of GST

While adopting the GST system in India, it was thought to give the following benefits.

  • Multiple tax system elimination
  • To reduce inflation and maintain low prices, in the long run,
  • To reduce tax avoidance and corruption
  • To improve the country’s revenue
  • To avoid complexity in tax calculations

Critics’ Opinion on GST

  • As GST is uniformly applied to everyone regardless of respective income, the low to medium-income population has to pay a large portion of their income as compared to the high-income population. Hence according to the critics, GST is a regressive form of tax.
  • To limit this problem to some extent, many countries including India have reduced or exempted the GST on essential goods like fruits, vegetables, cereals, eggs, fish, meat, etc.
