- Then the wholesaler adds 2 rupees as his margin and sells the pen for 17 rupees to a retailer with 10% tax which is 1.7 rupees. However, the effective tax is only 1.7 – 1.5 = 0.2 rupees.
- Then the retailer adds 3 rupees as his margin and sells the pen to the final customer for 20 rupees with 10% tax which is 2 rupees. However, the effective tax is only 2.0 – 1.7 = 0.3
The sum of cascaded effective tax is 1.0 + 0.5 + 0.2 + 0.3 = 2.0 which is 2 rupees which is nothing but 10% of 20 rupees which is the final price of the pen. Hence, the customer pays 2 rupees tax at the final stage only. This avoids complex calculations of collecting the tax at every stage.
